I'm pretty new to the game but I never truly understood the difference. Honor is what units gain as they progress through the game by winning battles (and upgrading their respective dojo) from what I understand. But what is morale? Is that the stars indicated on the generals unit on the strategy map? I'm I wrong about both? Thanks for clearing this up.
Morale is a number with these ranges: -24 or below = rout, -22 to -14 = wavering, -12 to -8 = uncertain, -6 to +16 = steady, +18 or above = impetuous. You can see the morale status of a unit by holding the cursor over it.
Honor is a combination of combat ability and morale. You can see the honor level of a unit by counting the small flags. Each additional honor level improves combat ability by 44% and adds 2 points to morale. Each weapon upgrade adds 20% to combat ability. Each armor upgrade adds 20% to combat ability and 1 point to armor. Armor protects against arrows and to a lesser extent against guns.
The stars on the strategy map indicate rank of the taisho. Every two ranks adds +1 honor to all units in the army. You gain and loose rank by winning and loosing battles.

So the golden palace seems a lot less useful now, I've been wasting a lot of money. I see how morale plays in now, I was just sort of confused. Thanks a lot.
Some additional information:
1) Each honor point adds 1 attack point (20% boost), 1 defense point (20% boost, notice since these effects are cumulative, the overall is 1.2*1.2 = 144%, consistent with Puzz3D's statement), and 2 moral point.
2) In my humble opinion, of three categories of updates, armories are the most useful, as they benifit everybody; weaponsmiths are usually more useful than palaces on melee units; palaces are more useful than weaponsmiths on missile units (because you don't usually use your muskets in hand-to-hand combat, their melee combat ability is irrelavant).
Reason:
Armories not only add defense points (make the soldiers less likely to die in melee combat), but also add armor points (make the soldiers less likely to die by missiles)
Weaponsmiths only affect the attack ability.
Palaces only affect the moral.
3) The stars on the general's unit are consistent with his rank, thus a rank 4 general will have 4 stars on his banner.
Rank 1: no boost
Rank 2-3: one honor point increase to every units under his command
Rank 4-5: two honor point increase to every units under his command.
Rank 6-7: three honor point increase to every units under his command.
