Is it realistic to build them in every city? I mean, did the Romans send a few thousand Roman citizens from the city of Rome to every city in the empire and build them a little city within the city with a wall around it to live?
Same with other factions - Is it realistic to build a colony in every city in your empire?

Only certain factions can build them, and then only when the city has a type1 (or maybe 2) government in it, and only when it's big. At that point, we don't try to restrict it any other additional ways (not sure how we could do it anyway - and it would be bad to say "only 5 per empire" or something).

I imagine the colony system in EB to be more of creating colonies within the province rather than within the city.
As for realism, in history when the Romans conquered a city-state they generally allowed it to have a degree of autonomy, however as a part of the peace agreements they usually appropriated land from the new allies for colonies. They set up colonies all over Italy to try and split up the Italian allies, and prevent them from working together against Rome (hence the law bonus). This system worked for a while, with the occaisional rebellious city-state being isolated and squashed thanks to the colonies, but the main exception is the Socii wars where a huge number of the allies managed to group together against Rome.
Also, many of the colonies in the later Republic (ie post-Marian) were made up of veteran soldiers, and were often strategically placed by their generals so that it cut off potential enemies. Pompeii, for example, was the site of a colony set up by Sulla (IIRC) to try and keep the restless locals from revolting.
I don't know about other factions, though, but I imagine that they would have similar uses.

Oh, yeah - definitely. They are sent out by the mother city that creates them. Well, "sent out", hehe. It's just a building that increases happiness and slows population growth which is what a colony does, even though it doesn't do anything else to anything else in the game. This is coming from a Hellenist though. It works well in that regard, or fairly well.
Yeah it does nothing else in the game - But we're all history nuts here, we all like to imagine that those little square 4 centimetre wide cities on the campaign map are full of little game people who look to us as their ruler... Or maybe it's just me i don't know.
