The main difference between governments is the level of factional and regional barracks (MICs) it allows you to construct:
Type I government : level 5 factional MIC, level 2 regional MIC
Type II government: level 4 factional MIC, level 3 regional MIC
Type III government: level 3 factional MIC, level 4 regional MIC
Type IV government: level 2 factional MIC, level 5 regional MIC
So, for the most advanced units of your faction, you have to build a type I government; while if you want to recruit the best regional units (including recruitable local generals), you should build a type IV. Type I and II also allow construction of some more advanced buildings. Finally, the type IV also spawns its own governor (client ruler) with a bodyguard a quality troops.

The other difference is mainly roleplaying, for example, the type 1 is the style of government used in your faction's traditional homelands and a type 4 is an allied state that can run it's own affairs to some degree.

You need a level 5 regional MIC and a Type IV government, I believe.
