If faction A is shadowed by faction B, does faction B need to be shadowed by faction A?
..if im understanding the question correctly, then no. If faction B is shadowing faction A, then faction A needs "shadowed_by" and then faction B.
Here is an example for ye:

Faction A (Empire East) is shadowed_by Faction B (Empire East Rebels). This means when, in loyaltys case, a character rebels, he will rebel to faction B.
Also, you can't include the slave faction in any shadowing, it will result in numerous CTD's.

I believe the characters only rebel if that aspect of shadowing is activated, otherwise a new character is spawned and your character unceremoniously booted out of the city ;)
just comment in/out the "rebelling_characters_active" line at the top of the DS file to toggle it.
Loyalty appears (even for non-roman factions) in the faction that is being shadowed, but I am not sure if it appears in the shadowing faction's characters (it does not at least when they are not the player faction - which generally they will not be of course).
Second question, can one faction be shadowing two or more other factions? So could empire_east_rebels be shadowing both empire_east and empire_west?
Yes, but I think three is the maximum, otherwise you may experience CTD's.
