I was besieging a city belonging to the mughal empire when an army from the maratha confederacy came and took the city right from under my nose I am at war with both parties.

that stinks.
In the event of a multiparty siege, the one who initiates the battle gets the city if the battle is won, even if all their forces are killed in the process. Fairly lame.

What a step backwards. The city should goto the faction with the most troops left like in all the other TWs.

In MTW, it went to the faction with the most troops left. However, in RTW and MTWII, it was allocated on "first in, best dressed." So you could simply assault a city with peasants, and let your ally do the fighting. However, considering the number of allied battles was essentially nonexistent, it wasn't a problem.
Yep, it was the same in METW2. I fought several siege battles where my allies (two full stacks) did all the fighting, and my 1/3 stack force that drank, sang and danced outside the walls were declared the winners...
In RTW, and M2TW if I'm not mistaken, ownership of the city went to the first to lay siege. So if you lay siege on turn one, then an ally shows up on turn two with artillery and assaults, you'd still get the city if it was captured.
IIRC, it went to the faction which initiated the attack.
