I always wondered why there is a faction limit,

for one, it holds back great modders such as RTR.

On top of this, we do not have faction re-emergence and civil wars anymore, 2 of the best features of MTW.

On a more innovative note, wouldn't it be cool if factions in RTW could just be declared, for instance, if Rebels conquer say Calabria and after twenty years of independance or some other decent time period, the game uses random selection from faction flag design and colours to give the faction diplomatic legitimacy.
The units uses the new government uses depends on its location for its immediate culture and a random selection of units from the factions originally close to their current province(s).
It sure would incentivise taking care of those rebels.

Or maybe, even better than that, if their immediate neighbours recognise the government. Although I do not see how this could be done and how this could be abused (esp. by the human player).

Theres a limit so CA can unlock it in the expansion or expand it by adding several more factions and give the modders who got disgusted with CAs modding limits a reason to buy it. Heh, or thats just my guess. I can't think of any good reason for a hardcoded limit besides having more factions as a selling point in an expansion. Especially when RTW was supposed to be really moddable.
